The rule has been that if a farmer sells livestock (other than poultry) held for draft, dairy or breeding purposes in excess of the number that would normally have been sold during that time period, the sale or exchange of the excess number can be treated as an involuntary conversion if the sale occurs solely on account of weather-related conditions and the livestock are replaced with livestock that are similar or related in service or use. That means that the gain attributable to the excess amount is tax-free except to the extent the amount realized on the conversion exceeds the cost of replacement property purchased during the replacement period. That replacement period used to be two years. However, effective for tax years for which the due date for the return is after 2002, the applicable replacement period is extended to four years after the close of the first tax year in which any part of the gain on conversion is realized. To get the four year replacement period, two requirements must be satisfied - (1) the sale must occur on account of a weather-related condition that results in the area being designated as eligible for assistance by the federal government; and (2) the replacement property must be with like-kind livestock.
The Treasury Secretary has the discretion to extend, on a regional basis, the period for replacement if the weather-related conditions continue for more than three years, and the Secretary has now exercised that discretion. In a recent Notice, the IRS has specified that the replacement period will be extended until the end of the taxpayer’s first taxable year ending after the first “drought-free year” for the applicable region. “Drought-free year” means the first 12-month period that (1) ends on August 31; (2) ends in or after the last year of the taxpayer’s four-year replacement period ; and (3) does not include any weekly period for which exceptional, extreme or severe drought is reported for any location in the applicable region. “Applicable region” is defined as the county that experienced drought conditions on account of which the livestock was sold or exchanged and all contiguous counties. “Exceptional, extreme or severe drought” is to be determined by reference to U.S. Drought Monitor Maps which are accessible at http://www.drought.unl.edu/dm/archive.html. Also, IRS is to publish in September of each year a list of counties for which exceptional, extreme or severe drought was reported during the preceding 12 months. Notice 2006-82, 2006 I.R.B. LEXIS 485 (Sept. 8, 2006).
On September 28, 2007, IRS issued guidance listing the counties (and some cities) where severe drought was reported, for purposes of extending the replacement period for livestock that farmers have been forced to sell as part of an I.R.C. §1033 involuntary conversion of property. Producers in these counties now have additional time to find replacement property so that they can benefit from nonrecognition of gain treatment from involuntarily converted livestock.
